Understanding Asset Allocation in Pension Systems
Date: Jul 18, 2025
Asset allocation refers to how pension funds distribute their investments across various asset classes, including equities (stocks), fixed income (bonds), real estate, and alternative investments (like private equity or infrastructure). This is a fundamental component of pension fund management, directly influencing a pension system’s ability to generate returns to help meet future obligations to retirees.
The goal of asset allocation is to balance risk and return in line with the fund’s long-term objectives – for SDCERS, our long-term investment goal is to generate returns that support the long‐term soundness of the fund as determined through the asset-liability study (currently, the fund’s target average return is 6.5%). Since pension systems typically have long investment horizons, they must carefully manage the trade-off between growth and stability. Equities may offer higher long-term returns, but they come with greater short-term volatility. Bonds tend to be more stable but may yield lower returns. Alternative investments, such as private equity, real assets, hedge funds and private credit, can offer a diversified set of risk/reward characteristics to complement traditional equities and bonds.
Asset allocation strategies for public pension plans should be based on several factors, including:
- Demographics: Older populations may require more conservative portfolios, while younger plans can generally take on more risk.
- Liability Structure: The fund’s asset growth must be able to meet the timing and size of future pension payouts.
- Risk Tolerance and Funding Status: Well-funded plans may afford more conservative allocations, whereas underfunded systems might seek higher returns through more aggressive investments.
- Funding Policies: Different funding policies and how they behave to market fluctuations can influence the level of investment risk and illiquidity tolerance of an investment portfolio.
Strategic asset allocation sets long-term targets for each asset class with appropriate rebalancing ranges defined in policy to ensure strategic allocations are maintained. Good governance, transparency, and regular reviews are essential to maintaining an effective allocation strategy.
Asset allocation in pension systems is not just a technical exercise—it is a critical tool to ensure the financial sustainability and reliability of retirement benefits for future generations. For this reason, SDCERS’ conducts regular asset-liability studies every 3-5 years along with the SDCERS’ Investments Team performing an annual review of our current asset allocation – SDCERS’ 2025 Asset Allocation Review is available now to view on our website.
